Background of the Study
Investment strategy formulation in Islamic banks is driven by a dual mandate: achieving financial profitability while strictly adhering to Shariah principles. These strategies typically involve profit-and-loss sharing mechanisms, asset-backed financing, and ethical investment practices that differentiate Islamic banks from conventional institutions (Rahman, 2023). In today’s dynamic financial environment, Islamic banks are increasingly leveraging advanced quantitative models and digital analytics to develop robust investment strategies that align with both market demands and religious ethics (Al-Hassan, 2024). This strategic formulation is critical for maintaining competitive advantage, mitigating risks, and ensuring long-term growth. Furthermore, the integration of technological innovations such as artificial intelligence and machine learning has allowed Islamic banks to refine their asset allocation and risk management processes, thereby improving overall investment performance (Ibrahim, 2025).
Statement of the Problem
Despite ongoing innovations, Islamic banks often encounter challenges in formulating effective investment strategies. One significant challenge is reconciling the requirements of Shariah compliance with the need for competitive financial returns. Traditional models based on conventional finance are not always suitable, and adapting them to incorporate ethical constraints can be complex (Rahman, 2023). Additionally, data limitations and the integration of advanced digital tools with legacy systems may impede the development of accurate predictive models. Regulatory uncertainties and differing interpretations of Shariah principles further exacerbate these challenges, leading to potential inconsistencies in strategy formulation. These issues can result in suboptimal asset allocation and increased exposure to risk, thereby undermining the overall performance of Islamic banks.
